What is DSCR & How Indian Banks Calculate It for Loans
Debt Service Coverage Ratio (DSCR) is one of the most critical financial ratios used by Indian banks, NBFCs, and financial institutions to measure a borrower's ability to service their proposed term loan debt (principal repayment + interest). Whenever a business or individual applies for a term loan — machinery loan, project loan, business loan, or even a loan-against-property — the credit team calculates DSCR before deciding the sanction amount and tenure.
In simple terms, DSCR answers one question for the lender: "After paying all its operating expenses, does this business generate enough cash to comfortably pay the EMI on the loan it is asking for?" A ratio below 1.0x means the business does not generate enough cash to cover its own debt obligations — a near-automatic rejection at most banks.
The DSCR Formula
Banks typically look at two versions of this number:
- Average DSCR: The average of yearly DSCR across the entire loan tenure — used to judge overall repayment comfort across the life of the loan.
- Minimum DSCR: The lowest DSCR in any single year of the projected repayment period — used to check that even the worst year is still safely above 1.0x.
Worked Example
Consider a manufacturing MSME applying for a ₹50 lakh machinery term loan repayable over 5 years:
Net Profit After Tax: ₹9,00,000
Add: Depreciation: ₹3,50,000
Add: Interest on Term Loan: ₹4,20,000
Total available for debt service: ₹16,70,000
Interest on Term Loan: ₹4,20,000
Annual Principal Installment (₹50L ÷ 5 yrs): ₹10,00,000
Total annual debt obligation: ₹14,20,000
DSCR = 16,70,000 / 14,20,000 = 1.18x
At 1.18x, this business would likely need to negotiate a longer repayment tenure (to reduce the annual principal installment) or bring in additional collateral, since most banks want to see at least 1.25x–1.50x before approving without conditions.
What DSCR Benchmark Do Indian Banks Expect?
- Below 1.20x: High Risk — Bank will likely reject or request additional collateral/guarantors.
- 1.25x – 1.50x: Acceptable — Minimum benchmark for most Indian PSU and private commercial banks.
- 1.50x – 2.0x+: Strong Credit Profile — Fast-track loan approval with favorable interest rates.
Public sector banks (SBI, PNB, Bank of Baroda, etc.) generally insist on a minimum average DSCR of 1.25x for term loans and infrastructure/project finance, while NBFCs and private banks sometimes accept slightly lower ratios if collateral cover is strong.
DSCR for MSME Loans
For MSME term loans specifically, banks calculate DSCR using projected financials from the CMA (Credit Monitoring Arrangement) data submitted with the loan application. A few things MSME borrowers should know:
- DSCR is calculated for every year of the loan tenure, not just the current year — so realistic, conservative sales projections matter.
- Under CGTMSE-backed collateral-free loans, banks often apply a slightly more conservative DSCR benchmark since there's no security cover.
- Seasonal businesses (textiles, agri-processing) should show DSCR on an annualized basis, not just the peak season, since a single weak quarter can pull the minimum DSCR below 1.0x.
- New-to-credit MSMEs are often assessed on projected DSCR for the first 2–3 years, based on the project report — accuracy and realism here materially affects the sanctioned loan amount.
Common Reasons DSCR-Based Loan Applications Get Rejected
- Over-leveraged existing debt: Prior EMIs and working capital interest eat into the numerator, pulling DSCR below 1.0x.
- Thin operating margins: Low Net Profit + Depreciation relative to turnover leaves little cushion for new debt service.
- Aggressive repayment tenure: Asking for a shorter tenure inflates the annual principal installment and drags DSCR down — extending tenure is often the simplest fix.
- Inconsistent past financials: Sharp year-on-year swings in profit make banks distrust the projected DSCR and apply extra conservatism.
How to Improve Your DSCR Before Applying
- Request a longer repayment tenure to reduce the annual principal component.
- Pay down or restructure existing high-interest debt before applying for a new term loan.
- Improve operating profitability — even a small margin improvement has an outsized effect on DSCR.
- Consider a moratorium/holiday period on principal repayment for the first year of a new project loan, which temporarily lifts DSCR while the business ramps up.
Frequently Asked Questions
Is a DSCR of exactly 1.0x acceptable to banks?
Technically it means the business breaks even on debt service, but almost no Indian bank will sanction a loan at exactly 1.0x — it leaves zero margin for a bad month. Most require at least 1.20x–1.25x.
Does DSCR apply to working capital (CC/OD) limits too?
No — DSCR is specifically used for term loans with fixed EMI repayment. Working capital limits are assessed using MPBF (Maximum Permissible Bank Finance) instead. See our MPBF guide for that calculation.
